I just tested this and it DOES NOT apply to chakra or prayer or potions, it ONLY applies to healing Materia that restore health to a character wearing this while their health is in the red zone...
I just tested this armor at the Corneo Colliseum and I can 100% guarantee that the Chakra skill is NOT AFFECTED at all by this. My Chakra was tested at level 4 in chapter 9
